I don't really understand how the choosing works.

Being a god in Dragon Ball equals to apply for a job. If it's a job, then a person either enters it or is selected to exercise its function.

Also, according to Xenoverse 2, there's a competition when there are more than one to become God of Destruction, the winner, of course, becomes God of Destruction.

I thought that was only for gods like Kami.

No its also implied because Whis asks Goku if hes interested and also Toppo is/was a mortal in training to become one.

Its more convoluted for the Kaioshin.

Toriyama extends that a little bit to Shinjins. Kaios and Kaioshins are born gods because they are indeed gods, but that doesn't mean they will right away exercise their functions as a god.
