Yes, its mean re-encoding. But you should know that existing 2 ways of encoding, lossless or lossy. If you capture video of lossless way (virtualdub/vegas/premiere and lossless codec(lagarith, huffyuv, y4m, etc....), you can forget loss of quality and you can edit your video, crop black borders, etc... (after you have that know like edit video, saved PAR or use square pixel, etc... )

Ok, this is hardware that you use for transmitting signal video/audio to PC (composite??? SCART??? HDMI??). HDMI is recommended method or S-Video

The video captured by you, is interlaced or progressive??? If you can capture video progressive is better than interlaced. If you can not, dont worry because is possible to deinterlace after this material.

and audio in a ac3 audio encoder

AC3 is great codec (depending of bitrate, of course. For low bitrates aac/mp3 is much better.) for end-user but for editing audio, is better capture audio lossless, too. Usually, the codec lossless used is LPCM (*.wav extension)

I did think that you are capturing by HDMI and not for usb. Then, if you want crop image you have to take some losses or use other system of capturing like TV PCI card, (Avermedia or Blackmagic Intensity Pro e.g.) and that the signal is transmitted lossless way.

Apparently, you video is interlaced. You can deinterlace by avisynth (QTGMC):

First. Load video in avisynth. If you have graphic card Nvidia with CUDA tecnology is recommended to use DGdecNV. If not, DGAVCIndex. But maybe, most easy is FFmpegsource2.

I put example using ffms2, and deinterlaced:
