Kaioshin knew that he couldn't win, especially with Buu's regeneration. No, seriously. What was the point?
So he followed a plan: release the Kaioshins. If Buu turned back into Kid Buu, he would probably go on a rampage and be disqualified, ensuring Kaioshin's victory and that course of action would also allow him to save two Kaioshins from Buu.
It was a good plan and pretty much the only thing that would allow him to win (and save two Kaioshins) if his strongest attack really didn't work on Buu.
To do it, he tricked Buu into absorbing him. He used his strongest attack. If it hit Buu, he might have a chance of actually beating Buu like that. If Buu avoided it, the power of the attack would still be probably enough to make Buu try to absorb him, giving him the chance to put his plan into action and maybe still manage to beat Buu.
However, his plan backfired since the Kaioshins were already totally absorbed. There was nothing else he could think of to defeat Buu and he probably noticed that he wouldn't get out of Buu in time of continuing his match since he spent too much time looking for the Kaioshins. So, when he got out, he already knew he had lost.
From the story point of view, it was an interesting match and an unusual fight that gave us an idea/theory of how strong and smart South Kaioshin was, why Buu chose to absorb him and what might happen to someone who has been absorbed by Buu years ago. It was an unusual fight, because it was more of a brainy fight than a typical fight.
Having Kid Buu return could have been interesting, but only in regards of him fighting Uub, since Kid Buu is no real danger to the tournament with so many fighters stronger than him there, and it could have been awkward having him follow the rules in order to fight Uub. Also, having Fat Buu fight Uub is also interesting, so Kid Buu is not really necessary.

While it was a somewhat interesting fight, it was also a build-up for a very anti-climatic nothing. It turned itself into a non-event. I'm looking forward to Boo fighting Uub but, at this point, I'm kinda worried about how it will be handled.
